Web service-The login failed when connecting to SQL Server X

I have an issue consuming web service. Getting the error above.

Architecture:
SRVSQL01 - NAV SQL Database
SRVNAV01 - NAV Service and Web Service running under a domain account "navservice".
Both Windows 2008.

Issue:
From SRVNAV01, using Internet Explorer I browse to the web service I published. I get the following error:
"The login failed when connecting to SQL Server SRVSQL01".

Using Internet Explorer, if I add the site to my intranet sites. Under the security tab of Internet Options. I don't get the error message.

Does anyone know why that is the case?
